There's probably an actual definition of it, but the basic idea is the camera's operating system. It's important because it can be changed by the manufacturers, possibly even adding new features.
My camera, the *ist-DS, got a huge boost from a firmware upgrade. The upgraded firmware added support for SDHC cards, AF-C and Auto ISO. Some useful upgrades there. Upgrades can be boring too, just adding menus in different languages.
